What Is Operating Margin?
Operating margin is operating income (EBIT โ earnings before interest and taxes) as a percentage of revenue. It measures how efficiently a company converts revenue to profit through its core operations, after paying for both the cost of producing goods and the overhead of running the business, but before financing costs and taxes. It's the most useful profitability metric for comparing operational performance because it strips out the effects of capital structure (interest) and tax jurisdiction โ both of which vary across companies without reflecting operational reality.

Worked Example
Revenue $5M, COGS $2M, operating expenses $1.5M. Gross profit = $3M (60% gross margin). EBIT = $1.5M. Operating margin = $1.5M รท $5M = 30%. After $50k interest and $120k tax, net income is $1.33M โ a 26.6% net margin. The $1.5M in opex consumed 30 percentage points of gross margin, leaving a strong 30% operating margin that indicates a well-run business with significant operating leverage potential.
